Is P.A.M. Transportation Services (NASDAQ:PTSI) A Risky Investment?

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that P.A.M. Transportation Services, Inc. (NASDAQ:PTSI) does have debt on its balance sheet. But is this debt a concern to shareholders?

When Is Debt A Problem?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. How Much Debt Does P.A.M. Transportation Services Carry?

You can click the graphic below for the historical numbers, but it shows that as of March 2024 P.A.M. Transportation Services had US$271.6m of debt, an increase on US$251.8m, over one year. On the flip side, it has US$125.8m in cash leading to net debt of about US$145.8m.

A Look At P.A.M. Transportation Services' Liabilities

Zooming in on the latest balance sheet data, we can see that P.A.M. Transportation Services had liabilities of US$111.3m due within 12 months and liabilities of US$323.7m due beyond that. Offsetting these obligations, it had cash of US$125.8m as well as receivables valued at US$106.1m due within 12 months. So its liabilities total US$203.1m more than the combination of its cash and short-term receivables.

P.A.M. Transportation Services has a market capitalization of US$377.9m, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

P.A.M. Transportation Services has net debt worth 1.7 times EBITDA, which isn't too much, but its interest cover looks a bit on the low side, with EBIT at only 2.6 times the interest expense. It seems that the business incurs large depreciation and amortisation charges, so maybe its debt load is heavier than it would first appear, since EBITDA is arguably a generous measure of earnings. Shareholders should be aware that P.A.M. Transportation Services's EBIT was down 78% last year. If that decline continues then paying off debt will be harder than selling foie gras at a vegan convention. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if P.A.M. Transportation Services can strengthen its balance sheet over time. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we always check how much of that EBIT is translated into free cash flow. That sort of strong cash generation warms our hearts like a puppy in a bumblebee suit.

Our View

P.A.M. Transportation Services's EBIT growth rate and interest cover definitely weigh on it, in our esteem. But its conversion of EBIT to free cash flow tells a very different story, and suggests some resilience. When we consider all the factors discussed, it seems to us that P.A.M. Transportation Services is taking some risks with its use of debt. So while that leverage does boost returns on equity, we wouldn't really want to see it increase from here. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
