Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. As you can see below, LSB Industries had US$594.2m of debt at December 2023, down from US$727.3m a year prior. However, it also had US$305.9m in cash, and so its net debt is US$288.2m.

How Strong Is LSB Industries' Balance Sheet?

The latest balance sheet data shows that LSB Industries had liabilities of US$118.5m due within a year, and liabilities of US$661.3m falling due after that. On the other hand, it had cash of US$305.9m and US$40.4m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$433.5m.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Even though LSB Industries's debt is only 2.4, its interest cover is really very low at 2.0. In large part that's it has so much depreciation and amortisation. These charges may be non-cash, so they could be excluded when it comes to paying down debt. But the accounting charges are there for a reason -- some assets are seen to be losing value. In any case, it's safe to say the company has meaningful debt. Shareholders should be aware that LSB Industries's EBIT was down 83% last year. If that decline continues then paying off debt will be harder than selling foie gras at a vegan convention. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine LSB Industries's ability to maintain a healthy balance sheet going forward. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Over the last three years, LSB Industries recorded free cash flow worth a fulsome 91% of its EBIT, which is stronger than we'd usually expect. That puts it in a very strong position to pay down debt.

On the face of it, LSB Industries's interest cover left us tentative about the stock, and its EBIT growth rate was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its conversion of EBIT to free cash flow is a good sign, and makes us more optimistic. Once we consider all the factors above, together, it seems to us that LSB Industries's debt is making it a bit risky. Some people like that sort of risk, but we're mindful of the potential pitfalls, so we'd probably prefer it carry less debt. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet. We've identified 3 warning signs with LSB Industries (at least 1 which doesn't sit too well with us) , and understanding them should be part of your investment process.
