The image below, which you can click on for greater detail, shows that at September 2023 Reservoir Media had debt of US$332.1m, up from US$278.0m in one year. On the flip side, it has US$20.6m in cash leading to net debt of about US$311.6m.

A Look At Reservoir Media's Liabilities

According to the last reported balance sheet, Reservoir Media had liabilities of US$60.7m due within 12 months, and liabilities of US$369.7m due beyond 12 months. On the other hand, it had cash of US$20.6m and US$29.3m worth of receivables due within a year. So it has liabilities totalling US$380.5m more than its cash and near-term receivables, combined.

Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

Reservoir Media shareholders face the double whammy of a high net debt to EBITDA ratio (6.8), and fairly weak interest coverage, since EBIT is just 1.2 times the interest expense. This means we'd consider it to have a heavy debt load. However, one redeeming factor is that Reservoir Media grew its EBIT at 17% over the last 12 months, boosting its ability to handle its debt. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Reservoir Media's ability to maintain a healthy balance sheet going forward. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we always check how much of that EBIT is translated into free cash flow. During the last three years, Reservoir Media burned a lot of cash. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

To be frank both Reservoir Media's interest cover and its track record of converting EBIT to free cash flow make us rather uncomfortable with its debt levels. But on the bright side, its EBIT growth rate is a good sign, and makes us more optimistic. We're quite clear that we consider Reservoir Media to be really rather risky, as a result of its balance sheet health. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
