The image below, which you can click on for greater detail, shows that United States Cellular had debt of US$3.06b at the end of December 2023, a reduction from US$3.26b over a year. However, it also had US$150.0m in cash, and so its net debt is US$2.91b.

How Healthy Is United States Cellular's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that United States Cellular had liabilities of US$901.0m due within 12 months and liabilities of US$5.20b due beyond that. Offsetting these obligations, it had cash of US$150.0m as well as receivables valued at US$958.0m due within 12 months. So it has liabilities totalling US$4.99b more than its cash and near-term receivables, combined.

So we'd watch its balance sheet closely, without a doubt. After all, United States Cellular would likely require a major re-capitalisation if it had to pay its creditors today.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

While we wouldn't worry about United States Cellular's net debt to EBITDA ratio of 3.6, we think its super-low interest cover of 0.83 times is a sign of high leverage. In large part that's due to the company's significant depreciation and amortisation charges, which arguably mean its EBITDA is a very generous measure of earnings, and its debt may be more of a burden than it first appears. So shareholders should probably be aware that interest expenses appear to have really impacted the business lately. Looking on the bright side, United States Cellular boosted its EBIT by a silky 71% in the last year. Like a mother's loving embrace of a newborn that sort of growth builds resilience, putting the company in a stronger position to manage its debt. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine United States Cellular's ability to maintain a healthy balance sheet going forward. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the last three years, United States Cellular saw substantial negative free cash flow, in total. While that may be a result of expenditure for growth, it does make the debt far more risky.

To be frank both United States Cellular's conversion of EBIT to free cash flow and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But on the bright side, its EBIT growth rate is a good sign, and makes us more optimistic. Overall, it seems to us that United States Cellular's balance sheet is really quite a risk to the business. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. There's no doubt that we learn most about debt from the balance sheet.
