When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Aerosun Corporation (SHSE:600501) does carry debt. But the more important question is: how much risk is that debt creating?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, plenty of companies use debt to fund growth, without any negative consequences. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

You can click the graphic below for the historical numbers, but it shows that Aerosun had CN¥691.2m of debt in September 2023, down from CN¥997.3m, one year before. However, it does have CN¥386.5m in cash offsetting this, leading to net debt of about CN¥304.6m.

How Healthy Is Aerosun's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Aerosun had liabilities of CN¥3.76b due within 12 months and liabilities of CN¥40.9m due beyond that. On the other hand, it had cash of CN¥386.5m and CN¥2.35b worth of receivables due within a year. So its liabilities total CN¥1.06b more than the combination of its cash and short-term receivables.

This deficit isn't so bad because Aerosun is worth CN¥5.08b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.

We use two main ratios to inform us about debt levels relative to earnings. The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Aerosun's net debt is sitting at a very reasonable 1.9 times its EBITDA, while its EBIT covered its interest expense just 5.4 times last year. In large part that's due to the company's significant depreciation and amortisation charges, which arguably mean its EBITDA is a very generous measure of earnings, and its debt may be more of a burden than it first appears. Shareholders should be aware that Aerosun's EBIT was down 43% last year. If that earnings trend continues then paying off its debt will be about as easy as herding cats on to a roller coaster. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Aerosun's ability to maintain a healthy balance sheet going forward. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we always check how much of that EBIT is translated into free cash flow. Over the last three years, Aerosun saw substantial negative free cash flow, in total. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

On the face of it, Aerosun's conversion of EBIT to free cash flow left us tentative about the stock, and its EBIT growth rate was no more enticing than the one empty restaurant on the busiest night of the year. But at least its level of total liabilities is not so bad. Looking at the bigger picture, it seems clear to us that Aerosun's use of debt is creating risks for the company. If everything goes well that may pay off but the downside of this debt is a greater risk of permanent losses. There's no doubt that we learn most about debt from the balance sheet.
