Is LGI Homes (NASDAQ:LGIH) A Risky Investment?

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies LGI Homes, Inc. (NASDAQ:LGIH) makes use of debt. But is this debt a concern to shareholders?

What Risk Does Debt Bring?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. When we examine debt levels, we first consider both cash and debt levels, together.

How Much Debt Does LGI Homes Carry?

You can click the graphic below for the historical numbers, but it shows that as of September 2024 LGI Homes had US$1.55b of debt, an increase on US$1.19b, over one year. However, it also had US$60.9m in cash, and so its net debt is US$1.49b.

How Strong Is LGI Homes' Balance Sheet?

Zooming in on the latest balance sheet data, we can see that LGI Homes had liabilities of US$133.5m due within 12 months and liabilities of US$1.70b due beyond that. Offsetting these obligations, it had cash of US$60.9m as well as receivables valued at US$49.0m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$1.72b.

This deficit is considerable relative to its market capitalization of US$2.10b, so it does suggest shareholders should keep an eye on LGI Homes' use of debt. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Strangely LGI Homes has a sky high EBITDA ratio of 6.4, implying high debt, but a strong interest coverage of 1k. So either it has access to very cheap long term debt or that interest expense is going to grow! LGI Homes grew its EBIT by 4.2% in the last year. That's far from incredible but it is a good thing, when it comes to paying off debt. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if LGI Homes can strengthen its balance sheet over time. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. During the last three years, LGI Homes burned a lot of cash. While that may be a result of expenditure for growth, it does make the debt far more risky.

Our View

On the face of it, LGI Homes's net debt to EBITDA left us tentative about the stock, and its conversion of EBIT to free cash flow was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its interest cover is a good sign, and makes us more optimistic. Overall, we think it's fair to say that LGI Homes has enough debt that there are some real risks around the balance sheet. If all goes well, that should boost returns, but on the flip side, the risk of permanent capital loss is elevated by the debt. There's no doubt that we learn most about debt from the balance sheet.
