Returns At SunOpta (NASDAQ:STKL) Are On The Way Up

Simply Wall St ·  Nov 1 18:48

If we want to find a potential multi-bagger, often there are underlying trends that can provide clues. Firstly, we'll want to see a proven return on capital employed (ROCE) that is increasing, and secondly, an expanding base of capital employed. Put simply, these types of businesses are compounding machines, meaning they are continually reinvesting their earnings at ever-higher rates of return. So on that note, SunOpta (NASDAQ:STKL) looks quite promising in regards to its trends of return on capital.

What Is Return On Capital Employed (ROCE)?

Just to clarify if you're unsure, ROCE is a metric for evaluating how much pre-tax income (in percentage terms) a company earns on the capital invested in its business. The formula for this calculation on SunOpta is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.061 = US$34m ÷ (US$705m - US$149m) (Based on the trailing twelve months to June 2024).

So, SunOpta has an ROCE of 6.1%. In absolute terms, that's a low return and it also under-performs the Food industry average of 11%.

What The Trend Of ROCE Can Tell Us

SunOpta is showing promise given that its ROCE is trending up and to the right. The figures show that over the last five years, ROCE has grown 901% whilst employing roughly the same amount of capital. So it's likely that the business is now reaping the full benefits of its past investments, since the capital employed hasn't changed considerably. It's worth looking deeper into this though because while it's great that the business is more efficient, it might also mean that going forward the areas to invest internally for the organic growth are lacking.

One more thing to note, SunOpta has decreased current liabilities to 21% of total assets over this period, which effectively reduces the amount of funding from suppliers or short-term creditors. Therefore we can rest assured that the growth in ROCE is a result of the business' fundamental improvements, rather than a cooking class featuring this company's books.

Our Take On SunOpta's ROCE

To bring it all together, SunOpta has done well to increase the returns it's generating from its capital employed. And with the stock having performed exceptionally well over the last five years, these patterns are being accounted for by investors. So given the stock has proven it has promising trends, it's worth researching the company further to see if these trends are likely to persist.

Like most companies, SunOpta does come with some risks, and we've found 2 warning signs that you should be aware of.
