ADMA Biologics, Inc.'s (NASDAQ:ADMA) Shares May Have Run Too Fast Too Soon

Simply Wall St ·  Oct 24 22:07

There wouldn't be many who think ADMA Biologics, Inc.'s (NASDAQ:ADMA) price-to-sales (or "P/S") ratio of 11.1x is worth a mention when the median P/S for the Biotechs industry in the United States is similar at about 12.7x. Although, it's not wise to simply ignore the P/S without explanation as investors may be disregarding a distinct opportunity or a costly mistake.

How ADMA Biologics Has Been Performing

With revenue growth that's inferior to most other companies of late, ADMA Biologics has been relatively sluggish. One possibility is that the P/S ratio is moderate because investors think this lacklustre revenue performance will turn around. If not, then existing shareholders may be a little nervous about the viability of the share price.

Do Revenue Forecasts Match The P/S Ratio?

In order to justify its P/S ratio, ADMA Biologics would need to produce growth that's similar to the industry.

If we review the last year of revenue growth, the company posted a terrific increase of 59%. This great performance means it was also able to deliver immense revenue growth over the last three years. Therefore, it's fair to say the revenue growth recently has been superb for the company.

Shifting to the future, estimates from the four analysts covering the company suggest revenue should grow by 18% each year over the next three years. Meanwhile, the rest of the industry is forecast to expand by 147% per year, which is noticeably more attractive.

With this information, we find it interesting that ADMA Biologics is trading at a fairly similar P/S compared to the industry. It seems most investors are ignoring the fairly limited growth expectations and are willing to pay up for exposure to the stock. These shareholders may be setting themselves up for future disappointment if the P/S falls to levels more in line with the growth outlook.

The Final Word

We'd say the price-to-sales ratio's power isn't primarily as a valuation instrument but rather to gauge current investor sentiment and future expectations.

Given that ADMA Biologics' revenue growth projections are relatively subdued in comparison to the wider industry, it comes as a surprise to see it trading at its current P/S ratio. When we see companies with a relatively weaker revenue outlook compared to the industry, we suspect the share price is at risk of declining, sending the moderate P/S lower. This places shareholders' investments at risk and potential investors in danger of paying an unnecessary premium.
