SkyWest, Inc.'s (NASDAQ:SKYW) Shares May Have Run Too Fast Too Soon

Simply Wall St ·  Sep 2 18:00

When close to half the companies in the Airlines industry in the United States have price-to-sales ratios (or "P/S") below 0.4x, you may consider SkyWest, Inc. (NASDAQ:SKYW) as a stock to potentially avoid with its 1x P/S ratio. Although, it's not wise to just take the P/S at face value as there may be an explanation why it's as high as it is.

How SkyWest Has Been Performing

SkyWest certainly has been doing a good job lately as it's been growing revenue more than most other companies. It seems that many are expecting the strong revenue performance to persist, which has raised the P/S. However, if this isn't the case, investors might get caught out paying too much for the stock.

How Is SkyWest's Revenue Growth Trending?

There's an inherent assumption that a company should outperform the industry for P/S ratios like SkyWest's to be considered reasonable.

Taking a look back first, we see that the company managed to grow revenues by a handy 10% last year. Pleasingly, revenue has also lifted 42% in aggregate from three years ago, partly thanks to the last 12 months of growth. Therefore, it's fair to say the revenue growth recently has been superb for the company.

Looking ahead now, revenue is anticipated to climb by 12% during the coming year according to the four analysts following the company. Meanwhile, the rest of the industry is forecast to expand by 60%, which is noticeably more attractive.

In light of this, it's alarming that SkyWest's P/S sits above the majority of other companies. It seems most investors are hoping for a turnaround in the company's business prospects, but the analyst cohort is not so confident this will happen. There's a good chance these shareholders are setting themselves up for future disappointment if the P/S falls to levels more in line with the growth outlook.

The Bottom Line On SkyWest's P/S

We'd say the price-to-sales ratio's power isn't primarily as a valuation instrument but rather to gauge current investor sentiment and future expectations.

Despite analysts forecasting some poorer-than-industry revenue growth figures for SkyWest, this doesn't appear to be impacting the P/S in the slightest. The weakness in the company's revenue estimate doesn't bode well for the elevated P/S, which could take a fall if the revenue sentiment doesn't improve. This places shareholders' investments at significant risk and potential investors in danger of paying an excessive premium.

It's always necessary to consider the ever-present spectre of investment risk. We've identified 2 warning signs with SkyWest, and understanding them should be part of your investment process.
